When an exporter earns foreign exchange and deposits/surrenders it to the central bank (RBI), the RBI absorbs the foreign currency assets and releases an equivalent amount of domestic currency (high-powered reserve money, $M_0$) into the domestic financial system. Through the fractional-reserve banking multiplier process, this expansion in primary liquidity leads to an overall increase in the country's broad money supply ($M_3$).
